You can just use 'zillatube' - it is very easy to use. It allows you to download, and watch the videos. (and more).
It will help you to download videos and put them on your PC, iTunes, iPod, and more.
1. download the video (it will automatically be saved to your PC)
2. convert the video to mp4 format (or mp3)
3. drag the mp4 into iTunes, then sync with your ipod.

Flash will not run on the iPhone or iPod Touch. The only way to watch YouTube vids is with the YouTube app that should show up on the home screen. Perhaps it will come in the future.
